# Session 35 Resume — Block 024 (FX central bank reaction functions) — Targets 2-4

**Date:** 2026-07-27 (created at Session 34 close)

## What we did this session (Session 34, main session — paused at user's time limit)

Main session opened. 3 pre-block probes fired. Target 1 covered. User stopped at end of Target 1 due to time.

### Pre-block probes fired (3 of 3)

1. **Probe 1 — basis as label vs diagnostic:** USD/EUR 3m basis -50bp with no Fed or ECB action. Re-anchor: basis alone is a label; need velocity + cross-section + term structure to discriminate Regime 1/2/3. Substrate checks (velocity + term structure) fired clean.

2. **Probe 2 — Fed inaction as regime-dependent signal:** Two cross-section scenarios. **Slip caught:** user said Fed "less likely to meet" ECB request in Regime 1. Re-anchor: Fed *always* meets; Regime 1 = ratify only, Regime 2 = ratify + preempt.

3. **Probe 3 — BOJ persistent inaction over 18 months + persistent wide basis:** **Substrate additions by user (load-bearing):**
   - Explanation 4: BOJ *benefits* from wide basis (encourages domestic investment, weak JPY supports exporter earnings). Direction right, mechanism partially right.
   - Explanation 5: National debt mechanism — wide basis → weak JPY → imported inflation → BoJ tightens → JGB yields rise → debt service explodes (lag 6-24 months). Creates binding debt-stability vs currency-stability trade-off.

**5-explanation CB inaction framework filed:** (1) containing, (2) judgment, (3) institutional constraint, (4) benefiting (user-added), (5) debt-stability trade-off (user-added).

### Target 1 covered (mechanics + history + diagnostic tie-back)

- **Mechanics recap:** Two-step structure. Activation = Fed ratifies. Always yes. Regime determines preempt vs ratify-only. Standing rate OIS+25bp, 1-week tenor, collateral in foreign currency, recourse to foreign CB.
- **4 systemic criteria:** (1) multiple CBs drawing, (2) sustained over multiple weeks, (3) large draw size, (4) Frame 2/3 statements. 3-4 met = systemic.
- **Three-signal-layer tie-back (Block 014 + 023 + 024):** SOFR + cross-currency combinations determine Fed tool choice.
- **2013 vs 2007-08:** episodic → standing → expanded → presumably permanent. Fed treats global dollar funding as systemic.
- **Post-2013 PM edge:** read *delta* (parameter change), not *event* (activation).
- **Target 1 close probe:** Frame vs regime conflation slipped — user said "Regime 2" but meant Frame 2. Re-anchor: Frame (language) and regime (market signature) are *independent* substrate layers.

**Target 2 — CB intervention vs no-intervention (Borio substrate applied):**
- When does Borio-aligned defined-horizon fade upgrade to a capitulation bet? When does it stay as default?
- Tied to 5-explanation inaction framework (Probe 3) — when do CBs *intervene* vs when do they stay inactive?
- Mechanism: intervention volume vs signal. Borio: intervention is signal, not flow.
- When does intervention *succeed* vs *fail*? Three cases: augmenting cycle, fighting cycle (with/without escalation).
- Real-world examples: SNB 2011-2015 (held 3.3 years against cycle because EUR/CHF PPP-overvalued), BoJ 2015 (lost against cycle, ~¥1T spent, no effect), ECB 2000 (lost against cycle, EUR kept falling).

**Target 3 — Fed-ECB-BoJ coordination / non-coordination:**
- Global dollar funding as a global public good (McCauley + Schenk asymmetry argument).
- Why is the standing network standing (5 CBs since 2013) vs episodic (1998, 2007-08, 2020)?
- Coordination patterns: when do CBs coordinate (2008, 2020) vs when do they act unilaterally (SNB 2011, BoJ 2022)?
- The "Tier 1 vs Tier 2" CB framework — Tier 1 (Fed, ECB, BoJ, BoE, SNB, BoC) gets standing access; Tier 2 (EM CBs) gets episodic access. Why this hierarchy.

**Target 4 — Diagnostic tie-back to Block 023:**
- Basis signature + CB response = policy-channel diagnostic.
- Three-signal-layer applied to *which CB facility activation = which layer broke*.
- Cross-reference: SOFR wide (domestic) + cross-currency flat → standing repo. Cross-currency wide + SOFR flat → swap lines. Both wide → systemic.
- Operational implication for PM: position before the Fed acts, basis is the entry trigger, Fed tool choice is the confirmation. Post-2013: read the delta.
